How to Calculate Markup vs Margin for Your New Store
If you are opening a new retail store or launching an e-commerce brand, the most important decision you will make is how to price your inventory. Price it too high, and no one will buy it. Price it too low, and you won't be able to pay your rent.
To find the perfect sweet spot, you must master two financial metrics: Markup and Margin.
While people often use these terms interchangeably, they are mathematically completely different. Confusing them can literally bankrupt your business.
What is Markup?
Markup is the percentage you add to the cost of a product to determine its final selling price. It shows you how much more you are selling the item for compared to what you paid for it.
The Formula: (Profit ÷ Cost) × 100 = Markup Percentage
- Example: You buy a shirt wholesale for $50. You sell it for $100.
- Your profit is $50.
- ($50 ÷ $50) × 100 = 100% Markup.
A 100% markup is the standard retail model (often called "Keystone Pricing").
What is Margin?
Margin (specifically Gross Margin) is the percentage of the final selling price that is pure profit. It tells you how much money you actually keep from every dollar in sales.
The Formula: (Profit ÷ Revenue) × 100 = Margin Percentage
- Example: You buy a shirt for $50 and sell it for $100.
- Your profit is $50.
- ($50 ÷ $100) × 100 = 50% Margin.
Notice the massive difference? The shirt had a 100% Markup, but only a 50% Margin.
The Fatal Mistake New Owners Make
Here is how confusing the two terms destroys a business:
Let's say your business plan requires you to make a 50% Margin to cover your expensive rent and payroll.
You buy a product for $100. You mistakenly think, "I need a 50% margin, so I'll just mark it up by 50%." You add 50% to the cost ($50) and sell it for $150.
Let's check the actual Margin on that $150 sale:
- Profit ($50) ÷ Revenue ($150) = 33.3% Margin.
Because you confused markup with margin, you are earning significantly less profit than you projected, and you will not be able to cover your overhead costs at the end of the month!
