Dropshipping is frequently pitched by internet gurus as the ultimate "passive income" side hustle. The concept is simple: You build a Shopify store, a customer buys a product for $50, you order it from a supplier in China for $15, and you pocket a massive $35 profit without ever touching the inventory.

The reality of dropshipping is much harsher. It is a highly competitive, low-margin business model.

If you don't calculate your margins with extreme precision, those hidden costs will eat your entire $35 profit before the item even reaches the customer.

The Dropshipping Margin Formula

To find your true Net Profit Margin, you must subtract every single operational cost from the final sale price.

Net Profit = Sale Price - (COGS + Shipping + Payment Fees + Ad Spend)

Let's break down the hidden costs of our $50 example product.

1. Cost of Goods Sold (COGS)

This is the base price you pay your supplier. In this example, it is $15.

2. Shipping Costs

Dropshipping from overseas often incurs unexpected ePacket or premium shipping fees to ensure the customer isn't waiting 6 weeks. Let's assume a moderate shipping cost of $5.

3. Payment Processing Fees

Whether you use Stripe, PayPal, or Shopify Payments, the processor will take a cut of every single transaction. The standard rate is 2.9% + $0.30 per transaction. On a $50 sale, the fee is $1.75.

4. Cost Per Acquisition (Ad Spend)

You don't get organic traffic to a new dropshipping store; you have to buy it via Facebook or TikTok ads. If it costs you $20 in ad spend on average to get one person to click "Buy," your CPA is $20.

The Harsh Reality of the Math

Let's recalculate that initial $35 "profit" using the real numbers:

  • Sale Price: $50.00
  • Minus COGS ($15.00)
  • Minus Shipping ($5.00)
  • Minus Payment Fees ($1.75)
  • Minus Ad Spend ($20.00)

True Net Profit: $8.25

Your true Net Margin on this product is roughly 16.5%. While that is a realistic and sustainable margin for an e-commerce business, it is nowhere near the massive windfall the internet gurus promised.

If your ad costs suddenly rise from $20 to $30 due to a change in the Facebook algorithm, your business will instantly become unprofitable.
